I was having a conversation with my friend and he thinks that Sauron is a Balrog. I think that Sauron was a powerful Maia. I don't think he was a Balrog, because I don't think that Balrogs can change into wolves or other things, but aren't Balrogs also Maiar?

As I recall, and we can't say much of my memory, the Balrogs were Maia of a sort, but Sauron himself wasn't one. Sauron was one of the greatest Maia. Weren't the Balrogs just spirits he corrupted into his service or something like that?

Well, unless there is a quote somewhere by JRRT that states Sauron was a Balrog, I think it's safe to assume he wasn't. Always easiest to stick to logic:p

since Gothmog is the greatest of the Balrogs and a servant of Morgoth and Sauron is the greatest of Morgoths servants .. I think that excludes Sauron from being a Balrog.

Sauron is a Maia, and so are Balrogs, Balrogs were/are Fire Spirits that were corrupted in Morgoth's service, they are not as powerful as Sauron, but they are both Maia. Sauron is not a Balrog however.

It's been a while since I've read the silmarillion. Didn't tolkien say that Sauron had elvish origins?

Hm, I think Maiar were around before Elves. Also, Maiar as a race are far more powerful than Elves.

Sauron did befriend Elves during the period before the creation of the Rings though.

Right. Maiar were more than elves, but less than the Valar. Sort of in-between.

In order of power, I believe it goes

Eru Illuvatar (God), Valar, Maiar, Elves, Dwarves, Men.

I assume dwarves before men because they are not so easily corrupted.

Ok, look, Morgoth was a valar, Sauron was a Maiar, but of a much much much higher power than gandalf. The balrogs were Corupted maiar, equivelent to gandalf only they lost their magical power and were only capable of evil strength. They had no magic. Sauron being a maiar, but still corrupted was still more powerful than Gandalf, but not by much. If you remember in the two towers Gimli asks Gandalf the white if he is dangerous, and Gandalf answers with something like that gimli couldn't meet anyone more dangerous, unless he was brought before the sauron himself.

Well, it depends on what you call magic, but I'd say Durin's Bane had some still. Don't forget he cast a counterspell that was terrible and nearly defeated Gandalf at the chamber of Mazarbul. It is true or at least reasonable to assume that Balrogs had lost their power to walk unclad or take any form they pleased as do the Valar and Maiar that were not corrupted. But the same goes for Gandalf.

(Valar and Maiar are plural by the way, Melkor was Vala (Later on, Morgoth was no longer counted among the Valar), Sauron was Maia.)

No I don't think they are the same. Melkor/Morgoth created Sauron as his powerful servant or whatever you call him. He created Balrogs seperetly. So I wouldn't label Sauron a Balrog.

Did Morgoth create Sauron ? I don't think thats right. Eru created him, and Morgoth corrupted him into his service, as he did with the Maia who would later be known as the Valarauker.

Eru created everyone, including Morgoth. Morgoth could not create, only corrupt. Orcs from elves, Balrogs from Maiar of fire. I think dragons were copies of eagles. At least the flying dragons anyway.
